512MB is a minimum for XP if you want smooth working. .NET is eating a lot of memory by itself, each connected client also needs some memory on the server, if you want to work on the server while it is recording & a client is connected watching a recording, you'll need more than 512MB.
hardware encoder helps to reduce the cpu usage, i don't think that it helps in regard of memory usage.
zip the complete log dir %programfiles%\devnz\gbpvr\log (i assume you use version 0.99.5, else the logs are scattered in %programfiles%\devnz\gbpvr)
