The logs look correct. You're seeing video etc. Whilst your machine would be fine for normal recording / playback / watching tv type operations, I suspect it cant quite transcode the wmv file to MPEG2 in faster real time.
At this point I've got to assume the limitation is the speed of my machine, and it just cant keep up with the transcoding rate. I'v got a p4-2.4, 1GB RAM, dual 200GB SATA's. This hardware setup should do the trick I thought.

They specify a P4 2.4GHz CPU minimum reqiurement for WMV/AVI playback, which your machine does meet.
I havnt personally had access many machine to categorically determine GB-PVR minimum spec for WMV/AVI play on the MVP, but I'd guess its just slightly higher than the hauppauge spec. Maybe a 2.8GHz?
