It works exactly as advertised for me. The only difference in my setup and yours is that I am using Windows XP Professional (SP2). It could be a Windows 2K problem or your particular graphics chip. I really don't think it has anything to do with the 7K (at least from my experience).
What Catalyst driver version are you using? I think I will try WinXP and see if that fixes things.

Could DirectDraw be picking-up the transparent color from the Integrated Intel graphics instead of the Radeon 7000? I have nothing plugged into the Intel card.

Catalyst Driver Version 8.241.0.0.

Try disabling your Intel Graphics driver (via Device Manager) if you haven't already. I did this immediately upon installing the 7K, so I don't know if that could be conflicting with your setup.

I finally managed to do that, through Safe mode. I still have the problem. I am reinstalling, with Windows XP this time. Maybe more people didn't have this problem before if they had Windows 2000 as they were using DirectX 9.0b (which supports VMR-7 on Windows 2000, unofficially). At least if Overlay still has this problem with Windows XP, I can switch to VMR rendering. I'll post back if XP solves it.

Edit: Solved. The solution was, as kaffeen suggested, using Windows XP instead of Windows 2000. I am using the overlay mode, which works fine, as VMR-7 seems a little jumpy with such a low-end card. Thanks for the insight from your similarly configured system.

Single bump to this thread for problem solution as above.

Would this be worthwhile to add to the FAQ in the Wiki? I was going to do so, but there's no appropriate section (i.e. Windows 2000).

I think more people will try to use Windows 2000 since Win2K computers, about 4 years old now, are presently being castoff by companies as obsolete. I acquired mine (a Dell GX260/Pentium IV 2.0) from my employer when they sold it off for charity for $60. It came with a Windows 2000 Pro license sticker, which is why I tried to use it.

I dont think we know enough to add a definitive statement to the wiki. Overlay with Windows 2000 does work without problems for some users. Maybe it was some combination of Radeon 7000 driver with Windows 2000?? Your guess is as good as mine - at least this post is here in case someone with similar set up and problem comes searching.

I have a similar hardware config to barbarian (Optiplex GX260 and I'll be getting the low profile PVR150 soon) with the exception of the ATI video card. I'll see if the situation is any different for me. (I'm also on Windows 2000)

OK, so I don't really expect a resolution to this (old PC, old OS, old GBPVR) but is there anyway to completely switch off the OSD in the original GBPVR.exe? I'm running a PIII with an integrated video card as a kitchen client. it'll just about manage overlay acceptably but I get the black screen issue every time the mouse moves and pops up the OSD. XP isn't really gonna cut the mustard on this machine either....
