Concering editing the config.xml file, here is an example

How does the .xml file know the 'PreferredH264VideoDecoder' ?
Using this example:

<SupportedH264Decoders>CyberLink H.264/AVC Decoder (PDVD7.x),CyberLink H.264/AVC Decoder (AzureWave),ffdshow Video Decoder,CoreAVC Video Decoder,ArcSoft Video Decoder</SupportedH264Decoders>
<PreferredH264VideoDecoder>System Default</PreferredH264VideoDecoder>

IIs the 'System Default' decoder the first decoder in the 'SupportedH264Decoders' list?

Also, if a program is added, how does the .xml file know the location of the file - does it need a directory address of the program?

Not sure about your first question - but AFAIK decoders are "registered" with regsvr32 so that windows now knows about them and the references in config.xml are to their internal name that they tell windows what they should be known as.

Sorry I did not make myself clear.

In my example, what is the name of the default decoder?

The name of the default decoder isn't mentioned, it's decided by windows which decoder has the highest merit. If you choose a specifique decoder in config then you know what decoder will be used.
You can also check the pvrx2-native.log, it will tell you what decoder is used when you play a recording.

So, in the above example, if I put the text:

CyberLink H.264/AVC Decoder (PDVD7.x)

in place of the text:

System Default


Then the CyberLink decoder would be the new default 'PreferredH264VideoDecoder' for the GBpvr - correct?

You should choose the decoder in the config program, on the playback tab there is a box for choosing the h264 playback decoder.
If it shows there you can be fairly sure that it's installed right.

On menu bar at top - User CP and then Edit Signature.

you have to put it in 'supported decoders' list if you want it to show up in config...[so you can select it from there]

not sure it will work by just adding to preferred, if not in supported list...

Actually I wondered about the config file list. There are many more decoders listed in the prefered list that are available in the config list.
